Royalty Structures in Pharma Licensing Deals

Tiered royalties, effective rates, and how royalty stacking affects realized economics.

What royalties are in pharma licensing

A royalty is a percentage of net sales paid by a licensee to a licensor for the right to commercialize a licensed asset. In biopharma, royalties represent the long-duration economic interest the licensor retains in the product after granting development and commercialization rights to a partner.

Royalties are distinct from milestone payments in a fundamental way: milestones are fixed payments triggered by discrete events, while royalties are variable payments that scale with commercial success. A drug that achieves $5B in peak annual sales will generate far more royalty income than one that peaks at $500M, even if both deals carry identical royalty rates.

The royalty rate in a licensing deal is the single most important economic variable for a licensor's long-term returns. A 1% difference in royalty rate on a blockbuster drug can represent hundreds of millions of dollars over the product's commercial life. Despite this, royalties often receive less negotiation attention than upfront payments and milestones — a pattern that consistently transfers value from licensors to licensees.

Tiered royalties and effective rate mechanics

Most biopharma licensing deals use tiered royalty structures, where the royalty rate increases as cumulative net sales cross specified thresholds. A common structure might specify: 8% on net sales up to $500M, 10% on net sales from $500M to $1B, 12% on net sales from $1B to $2B, and 14% on net sales above $2B.

The critical question is whether tiers are marginal or average. In a marginal structure (analogous to income tax brackets), each tier applies only to the sales within that band. In an average structure, the highest applicable rate applies to all sales. Marginal structures are far more common — and are significantly more favorable to the licensee. On $1.5B in net sales under the marginal structure above, the effective rate is approximately 9.7%. Under an average structure, it would be 12%.

Royalty step-downs apply when patent protection expires, biosimilar competition enters, or the licensed technology is superseded. Step-downs typically reduce the royalty rate by 30-50% and are standard in most agreements. The timing and magnitude of step-downs are negotiable — and are often under-negotiated by licensors who focus on the headline rate.

Royalty floors set a minimum rate below which step-downs cannot reduce the royalty obligation. A deal with a 10% base royalty, a 50% step-down on patent expiry, and a 4% floor will pay 5% after patent expiry rather than the floor only if the step-down math brings the rate below it. Floors protect the licensor from scenarios where multiple step-down triggers compound.

Where royalty rates land in practice

Royalty rates in biopharma licensing vary significantly by stage, therapeutic area, and the nature of the licensed asset. Our database reveals the following ranges.

Preclinical-stage licenses typically carry royalty rates of 3-6% on net sales. Phase 1 assets command 5-8%. Phase 2 assets — the most active licensing stage — land at 8-14%. Phase 3 and registration-stage assets carry royalties of 12-20%, reflecting the dramatically reduced clinical risk.

Therapeutic area matters. Oncology royalties run approximately 1-2 percentage points above the cross-TA median at every stage, reflecting both the premium pricing of oncology drugs and the competitive intensity of oncology in-licensing. Rare disease royalties are comparable to oncology. CNS royalties tend to fall at the lower end of the range, discounted for the higher clinical and commercial risk.

Platform licenses — where the licensor grants access to a technology platform rather than a specific asset — carry distinct royalty structures. Platform royalties are typically lower on a per-product basis (3-8%) but apply across multiple products, with the aggregate portfolio economics potentially exceeding a single-asset deal.

What most companies get wrong

The most consequential mistake is accepting aggressive royalty stacking provisions. Royalty stacking occurs when the licensee has royalty obligations to multiple parties on the same product — the original licensor, a technology licensor, and potentially a research institution. Stacking provisions in the license agreement allow the licensee to reduce royalties owed to the licensor to offset third-party royalty obligations. Without caps, stacking can reduce the effective royalty to half or less of the negotiated rate.

The second mistake is failing to define net sales precisely. "Net sales" is not a standardized term — it can include or exclude government rebates, chargebacks, managed care discounts, patient assistance programs, and returns. The definition of net sales in a licensing agreement can create a 15-25% spread between gross and net, and the difference flows directly through the royalty calculation.

The third mistake is ignoring combination product provisions. If the licensed compound is sold as part of a combination product, the royalty-bearing sales base may be reduced to reflect only the contribution of the licensed component. How that allocation is determined — by relative value, by standalone pricing, by an agreed-upon fixed percentage — has enormous economic consequences.

The fourth mistake is treating royalty duration as non-negotiable. Royalty obligations typically run for the longer of patent life or a fixed term (often 10-12 years from first commercial sale). Extending the fixed term by even 2-3 years can add significant value, particularly for assets with strong market positions that may outlast their patents.
